Especially when borrowing, they’re required to submit sensitive personal information, provide high-value collateral, and go through multiple rounds of rigorous screening by financial institutions. At its core, DeFi enables lending relationships to be executed via smart contracts, where all terms are pre-programmed into the contract. To maintain system safety, the platform requires a minimum collateralization ratio of 150% or higher.
MakerDAO stands out because its interest rate isn’t set by any individual or organization; instead, it’s determined through democratic voting by MKR token holders. This system, however, results in highly volatile interest rates. For example, MakerDAO’s rates once surged from 2.5% to 19.5% in just over a month, highlighting the governance model’s instability.
This is the most popular and widely adopted DeFi lending model. Leading platforms Compound and Aave have successfully implemented it, attracting billions in total value locked (TVL).
The liquidity pool model resembles traditional bank lending but offers far more flexibility. Users can deposit and withdraw at any time, without fixed terms. The system aggregates all lenders’ funds into a common pool. As long as there’s sufficient liquidity, borrowers can access loans instantly without waiting. Interest rates are dynamically adjusted by smart algorithms to balance market supply and demand.
Compound pioneered this model, allowing users to deposit assets into the platform’s liquidity pool and receive representative tokens. Compound’s unique proof-of-interest token mechanism has become an industry standard. When users supply assets, they receive cTokens as proof of interest. The cToken exchange rate is based on the cumulative interest rate of the underlying asset and automatically increases over time. Users simply hold cTokens in their wallet to earn interest without any manual action.
Aave is also a liquidity pool-based lending platform, offering numerous innovations. Users can deposit assets at any time to earn interest or borrow other assets flexibly. Notably, Aave introduced the industry’s first uncollateralized lending product—“flash loan” (flash loan), which was revolutionary for DeFi.
Aave’s flash loans require no collateral, marking a major breakthrough compared to traditional lending. However, the key condition is that both borrowing and repayment must occur within a single Ethereum block (approximately 15 seconds). If this deadline isn’t met, the smart contract automatically reverses all prior transactions, ensuring complete safety and protecting lender assets.
The above models provide a basic understanding of decentralized finance products. Still, a critical question remains: How can DeFi transfers remain uncensored, fast, and efficient, yet still guarantee absolute safety for lenders and platform assets?
Since traditional credit ratings don’t exist in the DeFi space, mainstream platforms rely on over-collateralization and strict, automated liquidation processes executed by smart contracts.
Default risk is minimized through over-collateralization. For example, to borrow 100 USDT, a platform may require at least 150 USDT worth of ETH or another asset as collateral. If the collateral value drops near 100 USDT due to market fluctuations, the borrower receives a warning and must add more collateral to maintain safety. If they fail, the smart contract triggers automatic liquidation, selling collateral to repay lenders.
In practice, DeFi platforms often impose even stricter standards. When collateral value falls below a warning threshold (typically 130-140% of the loan), the platform issues a warning to the borrower. If it drops below the liquidation threshold (usually 120-125%), the system automatically liquidates part or all collateral to protect lender interests.
Yet, due to crypto’s high price volatility, flash crashes—though infrequent—can still occur. When a “black swan” event causes a sharp, sudden price drop, it can seriously threaten the security and stability of an entire DeFi platform. Additionally, asset theft resulting from smart contract vulnerabilities is still common, leading to significant user losses.
Therefore, users enjoying DeFi’s flexibility, convenience, and attractive returns must also practice prudent capital management. Avoid investing all assets in a single platform, diversify your portfolio, and only invest risk-tolerant capital to prevent severe losses after earning yield.
